I'm planning on buying WD TV Live, and i want to know if I can connect WD TV Live to my 5.1 home theatre?

Yes you can.  It has the optical audio out and RCA jacks out.

what if my home theatre doesn't have optical audio in? And do RCA jacks transfer 5.1 sound?

they do, but its not an option on the wdtv, only optical or hdmi.

RCA Jacks work pretty good also.  Not as good as optical but it works.  RCA = Composite cables.  yellow for Video (not needed) red and white for sound to the home theater.

It means 2 channels. No .1 which is the LFE sub channel

To get proper surround sound you need an optical in. I am surprised you don't have an optical in. Maybe you have a coaxial in instead :-\
