I am thinking about purchasing the WDTV but have read that it does not support 5.1 Surround Sound. Is this true? For me, audio is half the experience of watching movies. It is important for me to have surround sound.

Please advise.

WDTV have only stereo output and optical TOSLINK you need external surround sound decoder with optical toslink input
if you want have 5.1 from WDTV without external decoder you have downsampled 2.0/stereo output

I have a Yamaha Surround Sound Receiver, if I connect the WDTV to that with a Digital Audio Cable, will that give me 5.1?

Yes

If your Yamaha had a toslink (optical) digital input you will get Dolby Digital 5.1 and DTS 5.1
WDTV LIVE with current official FW > HDMI > DVDO > Sony CRT Projector 150" 16/9 screen.  Toslink audio to Yamaha DTS receiver. No Network set up yet.

What formats hold the 5.1 Surround to use through the toslink (optical) with my yamaha surround sound. I am deciding between ISO and MKV right now. Also, anybody use a specific mkv? MakeMKV doesn't seem to have a lot of options.

Both ISO and MKV will contain Dolby ac3 or DTS or both.  MKVs can be created by dozens of freeware programs.  I use MeGUI but there are several threads on this topic in the conversions section of this site.

Will any speakers with optical in play dts encoded mkv's?

I'm thinking about getting these

Those speakers will not decode DTS.  You need a DTS processor somewhere in the stream.

Not a lot of info there but it looks like it would work for a budget system!
